Gross vs. net

The four big subtractions

1. Federal income tax

The U.S. uses a progressive system: income is taxed in brackets, with higher slices taxed at higher rates. A common misconception is that moving into a higher bracket taxes allyour income at that rate — it doesn’t. Only the dollars within each bracket are taxed at that bracket’s rate, so a raise never lowers your take-home pay.

2. FICA (payroll tax)

This funds Social Security and Medicare and totals 7.65%of wages for most workers — 6.2% for Social Security (up to an annual wage cap) and 1.45% for Medicare (no cap). It’s separate from income tax and applies even to lower earners.

3. State (and sometimes local) income tax

This varies enormously. A handful of states levy no income tax at all; others have progressive brackets reaching close to 10% or more. Two identical salaries can yield very different take-home pay depending on the state.

4. Pre-tax deductions

Contributions to a 401(k), HSA, or pre-tax health premiums come out before income tax is calculated. This is the one “subtraction” that works in your favor: it lowers your taxable income and the money is still yours (in a retirement or health account), unlike taxes.
